Revenue is a vanity metric. It tells you how much money came in, but nothing about how much you kept. The metrics that actually matter for running a profitable business are margins — and most SMB owners don't understand them well enough.
Gross Margin: Your First Filter
Gross margin is what's left after you subtract the cost of goods sold from revenue. For a retail business, that's product cost. For a service business, it's direct labor and materials.
Formula: (Revenue – COGS) / Revenue
If you sell $100 of product that cost you $65 to buy, your gross margin is 35%. This number tells you how much money you have to cover everything else: rent, payroll, marketing, and profit.
Net Margin: The Real Scorecard
Net margin is what's left after all expenses — including overhead, payroll, rent, and taxes. It's your true profitability number.
Formula: Net Income / Revenue
For retail businesses, a healthy net margin is typically 5–15%. Service businesses can often achieve 15–25%. If you're below 5%, your business is generating revenue but not creating real wealth.
The Two Levers
To improve net margin, you have two levers: increase gross margin (better pricing, better purchasing) or reduce overhead (labor efficiency, rent, fixed costs). The most powerful improvements usually come from working both levers simultaneously.
- To improve gross margin: review your pricing strategy, eliminate low-margin SKUs, and negotiate better cost structures with vendors
- To reduce overhead: analyze every fixed cost line item, optimize scheduling to reduce labor waste, and eliminate spending that isn't tied to revenue
A Simple Starting Exercise
Pull your last 12 months of financials and calculate your gross margin by product category or service line. Most business owners are surprised to find that a significant portion of their revenue comes from categories where they're barely breaking even on a gross margin basis.
Those are your first targets. Either raise the price, reduce the cost, or discontinue the offering.
